Middle Eastern Sovereign Credit Ratings and Potential Impacts of Regional Conflict

Fitch Ratings recently conducted an assessment indicating that Middle Eastern sovereign credit ratings have adequate buffers to withstand a brief regional conflict. However, a prolonged escalation leading to disruptions in energy exports or significant damage to key infrastructure could result in rating pressure across certain parts of the region.

The United Arab Emirates (UAE) emerges as particularly well-equipped to endure short-term shocks due to its strong fiscal reserves, diversified revenue streams, and robust sovereign wealth assets.

In its report released from London on March 2, Fitch outlined a scenario where the current conflict is anticipated to last less than a month. The agency emphasized that the duration will hinge on the extent of damage to Iranian military capabilities and the US administration's inclination to avoid prolonged engagement. Despite prevailing uncertainties, Fitch believes that Gulf Cooperation Council (GCC) sovereigns possess sufficient rating flexibility to manage a temporary disruption.

Sovereign credit ratings play a pivotal role as they directly impact a country's borrowing costs, investor confidence, and access to global capital markets. A higher rating generally results in lower funding costs for governments and related entities, while a downgrade can have cascading effects on banking systems, corporate borrowers, and overall economic sentiment.

Fitch estimates that over 20 million barrels per day of crude and refined products, along with substantial liquefied natural gas volumes, pass through the Strait of Hormuz. Considering a scenario where the strait remains effectively closed throughout the conflict due to physical risks, insurance constraints, or security issues, export volumes and government revenues would be negatively impacted.

However, the UAE's credit profile benefits from structural advantages. Abu Dhabi, a key pillar of the federation's fiscal strength, holds one of the world's largest sovereign wealth portfolios, acting as a significant buffer against temporary revenue disruptions.

Moreover, the UAE has made considerable investments in pipeline infrastructure, allowing a considerable portion of its crude exports to bypass the Strait of Hormuz, thereby reducing its vulnerability compared to neighboring countries.

Anticipated higher global oil prices resulting from sustained supply concerns could offset the impact of reduced shipment volumes, supporting fiscal and external balances in the short term. Fitch notes that most GCC sovereigns boast substantial financial assets, but the UAE's combination of low public debt, robust net external creditor position, and diversified non-oil economy enhances its resilience.

On the other hand, nations like Bahrain, Kuwait, and Qatar, which have limited alternative export routes, may face more immediate repercussions if the disruption prolongs. Iraq, heavily dependent on Hormuz-linked exports, is also at higher risk. Nevertheless, the severity and duration of the blockade will be critical in determining the consequent rating impacts.

Beyond the realm of hydrocarbons, Fitch anticipates short-term sluggishness in non-oil sectors across the region. Factors such as air travel suspensions, weakened consumer sentiment, and reduced tourism flows could impede growth. For the UAE, disruptions could temporarily affect its activities, given its status as a global hub for trade, aviation, tourism, and financial services. Nonetheless, its history of responsive policies, strong governance indicators, and reputation as a secure and well-regulated business environment serve as mitigating factors.

Fitch incorporates geopolitical risk into its sovereign rating methodology through the World Bank Governance Indicators, making qualitative adjustments where necessary.

As for the UAE, Fitch applies negative overlay notches to account for regional geopolitical exposure, thereby providing additional leeway in the ratings. This implies that a brief, contained conflict is unlikely to automatically trigger rating actions against the UAE.

Fitch emphasizes that the trajectory of the conflict, rather than just its initiation, will dictate the subsequent rating outcomes. A short-term event marked by elevated oil prices and contained disruptions is expected to leave the UAE's strong credit fundamentals unscathed. However, a prolonged blockade or widespread infrastructure damage could strain fiscal buffers across the region.

Analysts highlight the UAE's substantial financial reserves, diversified economy, and proactive infrastructure planning, positioning it among the more resilient sovereigns in the Middle East. Investors are likely to consider these factors carefully amidst heightened geopolitical uncertainties.
